It is the difference between the fair market value of a property and the unpaid principal balance of the mortgage and any liens. It exists in combination with borrower’s loan-to-value ratio ( LTV)- Loan-to-value ratio is a ratio between the principal balance of the mortgage and the sale price or appraised value of the property, expressed as a percentage. It is determined by dividing borrower’s loan amount by his/her property's value or selling/purchase price, whichever is lower. The equity, homeowners have built up in their homes, gives them the opportunity, to use it to their advantage. It allows the homeowners to enjoy benefits when he opts for:
1. Cash out refinancing - cash out refinancing can be a good idea for homeowners who want to draw on the equity built up in their house, to get cash for a major purchase.
2. For home equity loans- It is a loan secured by equity in a home, and are also called as second mortgage loans. These are available up to 85% of the appraised value of borrower’s home. The interest paid on these loans is tax deductible.
